  3. Identify owner-specific add-backs. The most common: excess owner compensation above market rate, personal expenses run through the business, and above-market related-party rents. For each add-back, document the market benchmark you used. Unsupported add-backs are the first thing a buyer’s QofE team will challenge.
  4. Strip out non-recurring items. Litigation settlements, flood damage, a one-time restructuring charge, the cost of moving premises. Apply a three-year look-back. If the same category of “non-recurring” expense appears every year, it is recurring. Do not add it back.
  5. Adjust for run-rate changes. If the company hired three salespeople six months ago, the full annualised cost is not yet in the trailing twelve months (TTM). Pro-rate or add back the partial-year cost so the run-rate EBITDA reflects the current cost structure.

Most private company transactions are priced on a TTM EBITDA basis because it reflects actual results, not projections. TTM is calculated by taking the most recent fiscal year, adding the current stub period year-to-date, and subtracting the prior-year stub period year-to-date. This gives you the most current twelve months of performance without waiting for a year-end close.

Forward EBITDA — a projection for the next twelve months — becomes relevant when the business is in a demonstrable growth phase. If revenue has compounded at 30% annually for three years and a new production facility came online last quarter, pricing on TTM understates current earning power. Buyers will pay for near-term visibility, but only if projections are supported by signed contracts, order backlogs, or documented pricing changes.

The compromise position is to present both: TTM as the anchor, forward EBITDA as the upside case, with a clear bridge between them. The multiple applied will often land between the two, depending on buyer confidence in the forecast.

The current ratio (current assets divided by current liabilities) measures short-term solvency. A ratio below 1.0x signals that the business cannot cover its near-term obligations from liquid assets alone. These ranges compress or expand based on market conditions and deal structure. An all-cash deal at closing commands a lower multiple than one with an earnout that lets the buyer share the upside risk. A business with 60% recurring revenue commands a premium over one with transactional revenue of similar size. Document the multiple selection rationale explicitly — the number you choose is as important as the EBITDA you build it on.

  • Double-counting add-backs. Adding back a personal vehicle and also adding back fuel and insurance charges that are already included in the vehicle expense. Build a clean mapping between add-backs and their source line items.
  • Ignoring capital expenditure. EBITDA excludes capex. A business that requires $1M per year in maintenance capex to sustain its revenue base has a true earnings power closer to EBITDA minus $1M. Ignoring this produces a multiple that appears cheap but is not.
  • Using the wrong TTM period. Calculating TTM from an outdated stub period when more recent management accounts are available. Always use the most recent data, even if it is unaudited.
  • Accepting seller add-backs without verification. A seller’s adjusted EBITDA in a CIM is a starting position, not a conclusion. Every add-back requires a source document. An adjustment without a source document should be excluded until proven.
  • Ignoring seasonality in the TTM calculation. A business that earns 70% of its revenue in Q4 will show different TTM EBITDA depending on which months are included. Always plot monthly EBITDA to understand the seasonal curve before presenting a TTM figure.

Consider a specialty manufacturing company with the following reported financials for the trailing twelve months: Revenue of $18.2M, reported net income of $620K, interest expense of $280K, taxes of $210K, and depreciation and amortisation of $940K. Reported EBITDA is therefore $2.05M.

The normalisation analysis identifies three adjustments. First, the owner draws a $750K salary; a market-rate CEO for a company this size earns $320K. Add back $430K. Second, the company pays $180K annually to lease a warehouse from the owner’s personal LLC; market rent for a comparable facility is $120K. Add back $60K.
